Cannot install windows update due to not enough space and won't let me use external drive

The External Storage Device button is grayed out. It says to "Select connect an external storage device with at lease 10.0 remove GB free". A device with 116 GB free is connected. When I hit "Next" it wants me stuff from C: drive.
